This paper investigates economic sources of time variation in aggregated liquidity on the Spanish stock market over the 1992-2003 sample period. Using a vector autoregression approach, we examine the dynamic relation between market liquidity and various macroeconomics, financial and market factors. The results show that credit quality spread and monetary policy are particularly important in explaining the liquidity’s variation. Market liquidity improves significantly in response to a negative shock in credit quality spread. The results therefore suggest that credit quality spread shocks not only influence market-wide liquidity directly, but also indirectly through their effects on monetary policy. |
